Schedule I (Form 1120-F): Interest expense allocation

Schedule I (Form 1120-F), Interest Expense Allocation Under Regulations Section 1.882-5, is used by certain foreign corporations filing Form 1120-F, U.S. Income Tax Return of a Foreign Corporation. The schedule calculates the amount of interest expense that is allocable to the foreign corporation's effectively connected income (ECI) under section 882 and the applicable regulations.

What is Schedule I (Form 1120-F)?

Schedule I is an attachment to Form 1120-F used to calculate a foreign corporation's interest expense allocation for its U.S. trade or business. The schedule determines:

  • The amount of interest expense allocable to ECI under the applicable interest allocation rules
  • The amount of interest expense that may be deducted against ECI on Form 1120-F

The calculation is based on the corporation's U.S. assets, U.S.-connected liabilities and interest expense under the rules in Regulations section 1.882-5.

Who needs to file Schedule I?

Schedule I is generally relevant to a foreign corporation that files Form 1120-F and has interest expense that must be allocated under Regulations section 1.882-5.

Examples may include:

  • Foreign corporations operating a U.S. trade or business with interest expense
  • Foreign banks subject to the special interest allocation rules applicable to banking businesses
  • Foreign corporations with U.S. assets and liabilities that must be considered when allocating interest expense to ECI

The need to complete Schedule I depends on the corporation's activities, interest expense and applicable tax rules. The current Form 1120-F instructions should be reviewed to determine whether the schedule is required.

What does Schedule I report?

Schedule I applies the interest expense allocation rules under Regulations section 1.882-5. The calculation generally considers three stages:

  • Step 1: Determine the foreign corporation's U.S. assets for the tax year.
  • Step 2: Determine the U.S. liabilities allocated to those assets.
  • Step 3: Calculate the interest expense attributable to the allocated liabilities and determine the amount allocable to ECI.

The information required and calculation method can vary depending on the corporation's circumstances.

How is Schedule I completed?

After completing the applicable calculations in the earlier steps, the foreign corporation completes the interest expense calculation under the method applicable to its business. The regulations provide different approaches, including:

  • Adjusted U.S. booked liabilities method under Regulations section 1.882-5(d)
  • Separate currency pools method under Regulations section 1.882-5(e)

Foreign banking businesses may be subject to additional rules and should complete the applicable fields based on their circumstances. The resulting interest expense amount is reported on Form 1120-F as required by the current form and instructions.

How does Schedule I affect Form 1120-F?

Schedule I helps determine the amount of interest expense that can be allocated to ECI for purposes of calculating the foreign corporation's U.S. tax liability. Because foreign corporations are generally taxed on a net basis on income effectively connected with a U.S. trade or business, allowable deductions can affect the amount of ECI subject to federal income tax. The interest expense calculation must follow the applicable allocation rules and documentation requirements.

Is Schedule I required with every Form 1120-F?

No. Schedule I is not required simply because a foreign corporation files Form 1120-F. Its applicability depends on the corporation's interest expense and the rules governing the allocation of interest to ECI. The current Form 1120-F instructions should be reviewed when determining whether Schedule I applies to a particular return.

Schedule I vs. Schedule F and Schedule 1

  • Schedule I (Form 1120-F) is specific to foreign corporations and the allocation of interest expense under Regulations section 1.882-5. It is unrelated to other schedules with similar names.
  • Schedule F (Form 1040) is used by individuals to report profit or loss from farming.
  • Schedule 1 (Form 1040) is used by individuals to report additional income and adjustments to income.
  • Schedule I (Form 1120-F) addresses interest expense allocation for certain foreign corporations filing Form 1120-F.
